The latest inflation figures released by the Australian Bureau of Statistics (ABS) have brought some welcome news for Australian households. Underlying inflation, measured by the Reserve Bank of Australia’s (RBA) preferred method, fell to 3.2% in December from 3.6% in September. This marks the lowest level in three years and has sparked discussions about a potential interest rate cut.
The RBA will meet in February, and many experts believe this drop in inflation increases the likelihood of a cash rate reduction. If the central bank doesn’t act in February, the April meeting could be its last chance to provide mortgage relief before the federal election. But what’s behind this drop in inflation, and what does it mean for you?
Why Did Inflation Fall?
Several key factors have contributed to the drop in inflation. Government policies and easing costs in certain sectors have played a significant role.
Energy Rebates
One of the biggest contributors to lower inflation was financial support from the federal and state governments. Households received rebates such as a $300 energy subsidy from the federal government. Some states also introduced their own measures, including a $1,000 power bill discount in Queensland and a $300 energy subsidy in Western Australia. These policies caused electricity prices to drop by an impressive 25.2% over the year to December.
Housing Costs
Inflation in the housing sector also eased. The cost of building a new home, which peaked at 20.7% in September 2022, fell to just 2.9% in December. This reflects reduced materials costs and slowing consumer demand. Meanwhile, annual rent inflation eased to 6.4%, partly due to increased Commonwealth Rent Assistance provided by the federal government.
Other Goods and Services
Inflation also eased across a range of goods and services, driven by stabilising supply chains and lower demand. While discretionary spending inflation was still higher than non-discretionary goods, the overall trend points to slowing price growth.
What Does This Mean for Interest Rates?
The big question now is whether the RBA will cut interest rates at its next meeting on February 18. Lower inflation figures provide a strong case for reducing the cash rate, which could bring much-needed relief to mortgage holders and other borrowers.
However, the decision is not straightforward. The Australian job market remains strong, with unemployment holding steady at 4%, better than the RBA’s forecast of 4.3%. This strength reduces the pressure on the central bank to act urgently.
Additionally, some economists argue that high levels of government spending are keeping inflation higher than it should be. This spending, they suggest, has delayed the possibility of more substantial rate cuts.
Long-Term Considerations
While the current drop in inflation is good news, it may not last. The RBA has warned that inflation could climb back to 3.7% late next year once government energy subsidies expire. This means the central bank will continue to focus on underlying inflation trends rather than short-term fluctuations.
A Word from Spiro Kolokithas
Spiro Kolokithas, Managing Director and mortgage broker at What If We Finance, shared his thoughts on the latest figures:
“The drop in inflation is a positive development for Australians, especially for those feeling the pinch from higher interest rates. If the Reserve Bank considers cutting rates, it could offer some breathing room for borrowers. However, sustainable solutions are essential to ensure long-term stability in the housing and lending markets.”
